What Is Liquid Staking, and the Token That Represents It
Staking earns yield but locks your coins away. Liquid staking hands you a tradeable token representing your staked coins — so you can earn rewards and still use your money. Clever, useful, and quietly risky.
Staking is one of crypto's most appealing ideas: lock up your coins to help secure a proof-of-stake network, and earn rewards for doing so. But it comes with an annoying catch — your coins are locked. They're working for you, but you can't trade them, spend them, or put them to use elsewhere. Your capital is stuck.
Liquid staking is the clever solution to that trade-off, and it has become one of the largest sectors in all of DeFi. The idea: what if you could stake your coins and still have something usable in your hand? It's genuinely elegant — and, like most clever financial engineering, it quietly adds new risks you need to understand.
The problem liquid staking solves
When you stake normally, your coins are committed to securing the network. Depending on the chain, they may be locked for a period, and even when "unlocked" they're tied up earning rewards rather than being available for anything else. You face a choice: earn staking yield or keep your capital free to use. Not both.
For a large holder, that's a real cost. Billions in staked crypto sit idle, productive in one narrow sense but unusable for everything else DeFi offers. Liquid staking exists to dissolve that either/or.
How it works
The mechanism is satisfyingly simple in concept:
- You deposit your coin — say ETH — into a liquid staking protocol.
- The protocol stakes it for you, running the validator infrastructure and earning the staking rewards.
- In return, it gives you a liquid staking token (LST) — a new token that represents your staked coins plus the rewards accruing to them.
- You hold that LST, which steadily grows in value (or quantity) as staking rewards accumulate. But unlike your locked stake, the LST is freely tradeable. You can sell it, lend it, use it as collateral, or deploy it anywhere in DeFi.
So you get the best of both worlds: your underlying coins keep earning staking rewards, and you hold a liquid asset you can put to work. You can even earn yield on the LST in another protocol — "stacking" returns. When you want your original coins back, you redeem the LST through the protocol. It's a beautiful piece of financial engineering that unlocks otherwise-frozen capital.
The risks the cleverness introduces
Here's where you need clear eyes, because every layer of cleverness adds a layer of risk:
Depeg risk. An LST is supposed to be worth roughly the same as the underlying staked coin (plus rewards). But it's a separate token trading in its own market, and in times of stress its price can drift below what it should be worth — a "depeg." If everyone rushes to sell their LSTs at once and redemptions are slow, the token can trade at a discount, and anyone who sells in a panic takes a real loss. This is conceptually related to the depeg dynamics that have caused major crises.
Smart-contract risk. Your coins are now controlled by the liquid staking protocol's smart contracts. A bug or exploit in that code could put the whole pool at risk. You're trusting the protocol's engineering, on top of trusting the underlying chain.
Centralization risk. This one is bigger than your own portfolio. If a huge share of all staking flows through one dominant liquid staking provider, that provider gains outsized influence over the network's validation — concentrating power in a system whose entire purpose is to be decentralized. What's convenient for individuals can, in aggregate, threaten the very decentralization that gives the network value. It's a real, actively-debated concern.
Liquid staking yield is not free money. It's compensation for real risks: the chance of a depeg, the chance of a contract exploit, and your share of the systemic centralization risk. Whenever a strategy lets you earn in two places at once, you're also exposed in two places at once. Understand what you're being paid for.
How to think about it
Liquid staking is genuinely useful and widely used by sophisticated participants — it's not a scam or a gimmick. But approach it with the same discipline you'd bring to anything in DeFi:
- Prefer battle-tested, reputable protocols with long track records, large audits, and transparent operations over new, unproven ones chasing your deposit with higher advertised yields. Unsustainably high yield is a warning, not a gift.
- Understand the token you're holding. Know how its value is meant to track the underlying, how redemption works, and what could cause a depeg.
- Don't over-leverage the cleverness. Stacking an LST into multiple further DeFi strategies multiplies both your returns and your risks. Each additional layer is another thing that can break.
- Get your coins on-chain safely first. To participate you'll move assets into wallets and protocols — do it via reputable exchanges or careful bridging, using exchanges like as a trusted on-ramp.
Liquid staking captures something deep about DeFi's appeal and its danger in a single product: it's a brilliant innovation that makes your capital more efficient, wrapped around a set of risks that are easy to ignore precisely because the idea is so elegant. Use it if you understand it. Just never mistake the cleverness for safety — in crypto, the two are rarely the same thing.
